I bought my bunny a towel that she was free to tear up, nap on, and chew. My only concern is that she is eating it. She likes to pull out the strings and eat them, is this bad for her digestive system? I try to stop her when I am able to but I can’t catch her 100% of the time.

Yes its very bad if she’s actually eating it. The threads can get caught up in her gut. Take the towel away and replace with a fleece blanket

I completely agree with Sarah. Give her a fleece blankie, they don’t have treads. Make sure she has hay at all times. If you can get twigs from (pesticide-free) apple trees or willow, that’s also good for chewing.
